How does the EMI formula work?
EMI stands for Equated Monthly Instalment — the fixed amount paid to a lender every month until the loan is fully repaid. The EMI formula is derived from the present value of an annuity and is used universally by banks for all amortising loans.
EMI = [P × R × (1+R)^N] ÷ [(1+R)^N – 1]
- P = Principal (loan amount)
- R = Monthly interest rate = Annual rate ÷ 12 ÷ 100
- N = Loan tenure in months
If a bank quotes 12% annual interest, the monthly rate R = 12 ÷ 12 ÷ 100 = 0.01. This is the most common error — using the annual rate directly instead of converting to monthly first.

- Total repaid = $9,410,640. Total interest = $4,910,640
How each EMI is split between principal and interest
In any given month, the interest portion = Outstanding principal × Monthly rate. The principal portion = EMI – Interest portion. In the early months, interest dominates because the outstanding balance is highest. As the loan matures, more of each EMI goes toward principal. This is why making prepayments in the first few years of a loan saves dramatically more interest than the same prepayment in later years.
Month 1 of the home loan above: Interest = 45,00,000 × 0.00708 = $31,860. Principal = 39,211 – 31,860 = $7,351. Over 81% of the first EMI is interest.
Month 120 (year 10): Outstanding balance ≈ $2,850,000. Interest = 28,50,000 × 0.00708 = $20,178. Principal = 39,211 – 20,178 = $19,033. The split is now approximately 51/49.
